Also it has to be in FAT32 format in order for the PS3 to recognize it I believe.

Yup, FAT32 format. That's about all. it works fine via USB, but it's basically only useful for storing your media (Music/Videos) because PS3 can't read save data from an external HDD. But, nevertheless an external hard drive saves alot of space on your PS3 if your a movie/music guy.

But if it's FAT32 format it's plug and play. You can't format from FAT32 on Windows XP though- you must use a program like Partition Magic 8 (Especially if you want a hard drive larger then 30 gigabytes) since Microsoft thinks their NTFS format is superior (actually it's just their way of getting everyone to use their stuff).

All hard drives you get now are normally default NTFS.

This is the one I want to get:

http://www.newegg.com/Product/Product.aspx?Item=N82E16822136023

Not too pricy, already formatted, and 320 GB of glory. You can probably partition it too and use some of that space for PC related stuff.

All HDD's are compatible. You just need to format them right. Just get Partition Magic and it'll do it for you.

Also, don't buy things labelled "External Hard Drives"... Buy a SATA(2)/ATA hard drive (doesn't matter which as you'll be using USB which is mainly what ATA uses, but if you get a SATA hard drive it gives you the option of using eSata on your PC for faster transfers and it's normally like 10 bucks more) from newegg.com or your local computer store and buy a Hard Drive enclosure with matching support (If you buy an ATA hard drive, get an ATA enclosure, etc.). This way is cheaper, and the enclosures that don't come with a hard drive in them are normally built better with more features (and look better).

You do know that the FAT system was also developed by Microsoft right?

Anyways....as long as your external HDD is formatted with FAT 32 you're good to go. I've got 60GB and 120GB external drives that my PS3 recognizes without problems.
