So I just sold my DVD player after getting my PS3, and to my surprise and dissapointment, it can't play .avi files.

Now I've heard a rumor of the PS3 being able to play .avi files, but I'm not sure completely how to do it. Is it just installing some extra software found somewhere on my PS3?

Did you get the latest firmware? There was a firmware a long time ago which gave you DivX stuff, allowing you to play your AVIs.

Most avi files can play. It depends on what codecs are needed to play. PS3 can play some avi and Divx files.

If push comes to shove, use this. Very easy to use. It's a PS3 Video 9 converter by Red Kawa. I've used this more than once and it works really, really well.
