Downloaded videos and demos from the PSN Store, game saves, your player profile, Home. You need the hard drive for all that plus more.

The PS3 Hard Drive is used to store everything from saved data to movies and pictures. You use it by saving your games files, downloading etc.

I have a 320 GB hard drive on my ps3, and I mostly use the extra space for downloading and installing games, simple as that. I have put music and movies on it in the past, although I find it easier to just use an extra for that kind of media.

The PlayStation Network (you need to have your PS3 connected to the internet). You can download demos for free and full games for a cost. Many PS3 games also want to store some data on the hard disk too, so that is another thing that will use up the space. While you can delete the game data, the game will want to reinstall the data next time you play it. So a larger disk may mean that you don't need to spend as much time managing the game data. I personally haven't had much reason to store videos/music on the PS3 hard disk though: it is easy enough to stream it from my computer via a DLNA/UPnP media server.
