Regular dvd's play just fine, and seem to look better than any of my other dvd players on the same tv. Keep in mind you need a media remote to enable control/playback of any dvd movie.
Its unlikely cause microsoft have a digital distrubtion of movies with most of them in HD you can rent. best bet would be to get a 360 for this or buy a PS3 if you want blu ray that bad but to be honest it is a bit useless unless you have a large 1080p monitor.
For the original Xbox you needed the remote to enable the dvd player but that is not the case with the Xbox 360. I know this because I bought my sister a Premium and we watched movies on it without the remote.

There are two rumors out there right now, one is that MS will be releasing a Blu-Ray add on (like the HD DVD player) the other is that at some point the BLu-Ray will be put into the 360 itself, so if thats the case, you will need a new system to play the discs.
@Stinger78 You do not need the media remote to play DVD's on the 360, the controller works. It was the original Xbox that you needed the remote for.
