I had to send in my 360 for repairs and when they sent it back they gave me a free month of Xbox Live card. Now I already have Live paid for this year and through next year and they automatically resubscribe every year for you. So I'm wondering if I enter the code will it work or whats the deal?

Yeah it will still work, your subscription will be for 13 months, then it will start over again and bill you for the following year.

Yes if you enter the code it should be applied before your next billing cycle. Wether your on yearly or monthly once your subscriptio is up it will use the code and then start your billing on the following month.
