I don't think the firmware particularly cares about the size of the drive. Hard drive sizes vary drastically and so do the capacities of different media, so it would be ridiculously stupid of them from a design standpoint to try and restrict the hard drive it uses.

Pretty much, from what I have read on various website is that the Console is locked to the 20 GB visible HDD space. So we will see what comes out with the new HDD and the update.

Actually the firmware has to do with it. It allows the device to read big sizes. Phones has the same idea. I wanted to buy a 4 GB mini SD card for my phone and I need to update the firmware.

Flash memory is a different story. Normally hard drive disk controllers are designed to read any volume of disk space. More likely than disk space, there's a unique identifier for the hard drive and the firmware will only accept certain ones.
