There is comunication and data sent through the server (like what type of armor the other players use which is kust a number thst your console will understand and render accordingly) but the heavy lifting, meaning physics and rendering happen local in your machine. In streaming all that happens in a server, the physics the rendering a everything else. That is a lot more information that makes the transfer a lot slower hence the awful lag.

@girlusocrazy: Microsoft is not in the business of selling console. they are in the business of selling software, in other words games. The only reason they need consoles out there is to sell games, and that is why the play anyways makes sense for them. Having steam on xbox make no sense whatsoever. the margings in hardware is too low to justify that move.
