Don't most israelis say that Israel is a Jewish state in the sense of ethnicity? Not in the sense of religion. By your scenario of the chinese man, Israel is a state about religion far more than ethnicity. Jews are a non-exclusive ethnicity. Ethnicity=/=race. Race does not really exist, it is a misused term. Scientifically all humans are of one race. In general sense race is a broad term and ethnicity is more narrow.
According to wikipedia Jews are an ethno religious group. Meaning both are intertwined (I know wikipedia has issues)

It is both. I suppose it would be more accurate to use the term Hebrew for ethnicity and Jew for religion, much like how Arab is ethnicity and Islam is religion. But Jew is used interchangabely so it works.
